1 Introduction

This report contains the following details in constructing the Graduated Tables based

on the FSC–KPMG Lump Sum Experience Investigation data for years 2004 to 2008:

a) Methodology

b) Graduated rates

c) Actual to Expected based on the Graduated Tables

Product types covered by this report are:

► Death only business

► Death with Rider business*

► TPD (standalone and accelerated)

► Trauma (standalone and accelerated)

* The Death with Rider data set includes any death benefit with a TPD, Trauma or both

trauma and TPD benefit attached.

DISCLAIMER

The graduated tables attached are not intended to represent “best estimate” assumptions

for any particular product in the market. They are based on the experience of a wide range

of products issued by several life insurance companies over a specified period of time.

Graduated tables therefore represent a benchmark upon which experience can be

measured against and therefore should not be used solely as the basis of setting pricing or

reserving assumptions without making appropriate adjustments.

There are many reasons why the experience of a particular product may vary from the

graduated tables. These may include range of benefits covered by any one specific

product (e.g. trauma), underwriting and claim approaches, target markets and trends in

experience over time.

Users of the tables should undertake their own investigations into how the experience of any

particular product will vary from these graduated tables, and use their professional

judgement in making adjustments as required.

WARNING – Death with Rider Rates

The Death with Rider data is a combination of data for Death with TPD rider, Death with

Trauma rider and Death with Trauma and TPD rider. The 2007-2009 FSC-KPMG experience

investigations indicate that the Death with TPD rider experience may be higher than the

Death with Trauma rider or Death with Trauma and TPD rider experience.

The industry data indicates that for younger ages (up to 35) the Death with Rider rate plus

the TPD rate may be less than the Death Only rate. There may be a number of reasons why

this occurs including volatility due to small number of data volume at these ages, or that a

different class of life may purchase Death and TPD/Trauma cover compared to the class of

life that purchases death only cover.

Users of the tables should apply their own professional judgment and other relevant

information in making the appropriate adjustments to the tables for pricing of mortality of TPD

/ Trauma rider business. The FSC-KPMG reports would provide further information regarding

this relativity.

2 Methodology

2.1 The Data

FSC-KPMG provided the insured lives claims and exposure data used to construct the

Graduated Tables. Data was provided on amounts as well as a policy count basis and

covered the period from 31 December 2003 to 31 December 2008.

The data provided for the graduated tables consisted of fully underwritten standard

lives covered under policy types (2) and (4) of the FSC-KPMG data set.

(2) Term Insurance with reviewable premiums, and

(4) Insurance riders to investment platforms (including mastertrusts)

Unlike previous graduated tables for Australia, this data set excludes any Whole of Life

or Endowment type policies.

Individual claim records were provided, and the data included admitted, pending and

denied claims. The claim file included claim notifications up to 31 March 2009 (i.e.

three months after 31 December 2008, the end of the investigation period).

Exposure files were summarised by product type, gender, smoker status, duration and

age. For TPD and Trauma records there was also an indicator for accelerated cover

versus standalone. TPD data also was further broken up into five occupational classes.

Exposure files provided were based on a census method, with policies inforce as at

31December of each year 2003 to 2008.

The data file did not include any company specific marker, and therefore the

taskforce could not compare experience of any particular company to any other.

The data provided was taken as is, and there was no additional checking or

adjustment of the data undertaken by the Graduation Taskforce (taskforce). To the

extent there are any errors in the underlying data set provided these would filter

through to the graduated rates.

In performing the graduation it was noted that in some cases there were

inconsistencies in the data – e.g. claims with no corresponding exposure, exposure with

negative durations, date issues with several claim records. However, there was no

reason to believe that these data issues would significantly alter the overall result in the

production of the graduated rates.

For TPD, data was provided by occupation class, but the taskforce felt that attempting

to provide occupational class loadings given the volume of data would be misleading.

For further information on the underlying data, readers are advised to read the FSC-

KPMG reports.

2.2 Calculating the Exposure

The data provided inforce exposure as at 31 December of each year. The age

definition of the data was age last as at 31 December. For purposes of the graduation

the age definition was adjusted to be age last at last policy anniversary. The taskforce

believed that this was the most appropriate definition on the basis that nearly all

companies in the market charge premiums based on age as at last policy anniversary.

The exposure files provided were adjusted to calculate the exposure over the 2004 to

2008 period on this revised age definition. This was done by splitting each exposure

record into two parts, with equal weighting given to age as per the file, and age – 1.

Exposure for each age/year/duration was taken at 0.5 x inforce as at start of year + 0.5

x inforce as at end of year. This was then summed up for the 5 years of the

investigation period.

Exposure was derived on both a count and amount basis.

2.3 Calculating the Claims

The data set included individual claim records and from this data the age at last policy

anniversary could be derived. The claims data included admitted claims, pending

claims and denied claims.

Note that for trauma, claims were counted as 1 claim irrespective of whether the claim

was a partial payment or a full payment. i.e. the taskforce did not adjust count for

partial claims. Approximately 3% of claims had a partial payout, and therefore the

taskforce does not believe that adjusting the claims for partial payment is required as it

would not make a significant difference to the end result.

2.3.1 Pending Claims

Pending claims were allowed within the total claims figure by adjusting the

number/amount of pending claims by an assumed proportion that would be expected

to develop into admitted claims. This ratio was derived by both count and amount of

claims by comparing the ratio of admitted claims to the sum of admitted claims +

denied claims:

Pending Adjustment Factor = Admitted Claims / (Admitted Claims + Declined Claims)

The pending adjustment factor was derived by product type, but other than that, the

ratio was an aggregate number by gender, smoker status, age and duration. Upon

investigation, it was determined that there was not a significant variation in the

pending adjustment factor by gender, and to split it by age and/or duration would

lead to some extreme volatility in some of the factors, which was felt to be

unwarranted.

2.3.2 Incurred But Not Reported (IBNR) Claims

The claim data provided included notifications up to 3 months after the data cut off of

31st

IBNR’s were done separately on an amounts and count basis and by product type.

Other than by product type, the chain ladder was applied to aggregate data and not

differentiated by gender, smoker status age or duration.

Dec 2008. To allow for claim notification that could be expected after this date an

additional IBNR allowance was calculated. This was done using the chain ladder

method to determine the monthly claims development ratios and IBNR factors. The

IBNR factor was then applied to each individual claim.

As could be expected, for death covers the allowance for IBNR’s is approximately 2%

of the overall claims, whilst for TPD it is around 17% (given the long delay periods in

notification of TPD claims). For trauma the IBNR’s add approximately 5% to the claims

figures.

2.3.3 Total Claims

Total claims, on both a count and amount basis, was then defined as the sum of:

► Claims Paid, and

► Claims Pending x Pending Adjustment Factor, and

► IBNR

2.4 Graduation

The data, exposure and total claims, was grouped into 5 year age bands split by

product and gender.

Graduation was performed by cubic splines. Knots were selected for the mid-point of

each five year age group such that the A/E was close to 100% for each age group as

well as overall.

The graduation was performed on the data by count. The taskforce did examine

performing graduation by amount but it was apparent the additional volatility of using

amounts data would result in difficulty in obtaining a smooth graduated curve –

especially for females and at the younger/older ages.

Alternative graduation methods could be used, but cubic splines were adopted as:

1) simple method to apply

2) allowed for easy feedback loops in adjusting the knots to fit the experience

3) ability to manually set knots for the younger/older ages where data was scarce

4) ability to over-ride knots to produce smooth set of rates

At the younger and older ages there was little, or no, data upon which to produce

reliable rates. The following methods were used to extend the tables for the younger

and older ages.

Death

Population mortality tables ALT0507 was used for ages up to 15 and for ages over 85.

The graduated rates from the cubic spline method were merged into the population

tables at the younger / older ages to create a smooth transition. This was

accomplished by creating knots for the cublic spline graduation at various age groups.

Death with Rider

The cubic spline graduation was merged into a factor of the graduated death rates.

For ages over 65 it was merged into 50% of the graduated death only rates, whist at

the younger ages it was set at 100% of death only rates at age 1, reducing to 60% at

age 16. The value of 50% for the older ages was selected on the basis that over the

age range where data was available the graduated rates for death with rider were on

average 50% of rates for death only. Users of the tables should be aware that actual

experience at the higher ages could be significantly different to this assumption. The

taskforce did not conduct any investigations of other data to support this assumption.

Examination of the results by rider type indicate that death with tpd rider has higher

mortality results that for death with trauma rider (significantly for females), and that

death with both a TPD and Trauma rider has substantially lower mortality. Care should

be taken in the interpretation of these results given that there may be other factors

influencing the mortality of death with riders (e.g. occupation class and impact of

underwriting being potentially more stringent on death with trauma policies).

TPD

For the younger ages the graduated rates for under age 30 was set at the rate as at

age 30. For ages above 60 the rates was set to roughly double with each 5 year age

increase such that the rate at age 100 was set at 0.500.

Note: Rates at the older ages (>65) and at the younger ages (<30) are purely guesses

and not based on any actual claim data. Users of the tables should be aware that

actual experience at the higher ages could be significantly different to this assumption.

As part of the terms of reference for the taskforce, a graduated table covering the full

age spectrum was required, and for this reason the taskforce has suggested rates for

these higher ages.

Trauma

The cubic spline graduation was merged into a factor of the AC04 tables of CMI

Working paper 50 (http://www.actuaries.org.uk/research-and-resources/pages/cmi-

working-paper-50). These tables are graduated rates for critical illness experience in the

UK. For ages over 65, the graduated rates were merged into 175% of the AC04 tables

for males and 150% for females. At the younger ages rates were assumed flat rate up

to age 15, blending into the graduated rates thereafter.

Note that rates at younger ages are notional as there was no data upon which to rely.

Although exposure records were provided at the younger ages, there were no

corresponding claim records.

The value of 175% for males, 150% for females, for the older ages was selected on the

basis that over the age range where data was available the graduated rates for

trauma were averaging out to be 175%/150% of the AC04 rates.

Users of the tables should be aware that actual experience at the higher ages could be

significantly different to this assumption.

Users of the tables should also be aware that trauma products do vary significantly in

the market, with various benefits being offered as well as changes in benefits by age.

The graduated tables are based on average experience of a range of products, and

therefore do not represent the experience of any one particular product.

Smoker / Non-smoker

The first run of the graduation was done using aggregate rates.

Based on the graduated rates, an A/E analysis by product type, gender and age

group was then examined for smokers only. Based on these A/E ratios, a smoker

loading by product type, gender and age was derived.

For Death, Death with Rider and TPD, the taskforce felt that the same smoker/non-

smoker ratios could be used.

Based on the data, the smoker loading was set at 2 x non-smoker rates for males, and

1.7 x non-smoker rates for females for ages up to 75. Thereafter the loading was

reduced in a linear fashion down to 1.25 x at age 100. These loadings appeared to

provide an adequate fit to the experience over most age ranges. For TPD it should be

noted that although the loading appeared reasonable, the lack of smoker data

means the results are not credible by age, although the overall aggregate result is.

For trauma business it was found that the smoker loading is significantly lower than that

for death business. A similar finding/result was also evidenced in the AC04 tables of the

CMI. It is unclear why this result exists, but the data supporting this finding is substantial.

For males, the smoker loading was set at 1.5x non-smoker trauma rates up to age 40,

increasing to 2x at age 65. The mortality smoker ratios were used thereafter. For

females, the smoker loading is 1.1x non-smoker trauma rates up to age 40, increasing

to 1.7x at age 65, and then following the mortality ratios thereafter.

Note: the smoker ratios at the older ages are not based on statistical data, but were set

based on the opinions of the taskforce. Alternative factors could equally apply (i.e.

maintain smoker loading of 2x for males and 1.7x for females for the full age range).

Examination of overseas tables indicate that smoker ratios drop at advanced ages,

and therefore the taskforce followed a similar pattern for the graduated tables.

Smoker / Non-smoker proportions by product type, gender and age were derived

based on the exposure data. This ratio by age was then smoothed using a cublic

spline method.

Once the smoker loading ratio and the proportion of smokers was derived, the

aggregate graduated rates could then be split in to non-smoker and smoker rates

using the following formula:

Non-smoker rate = Aggregate Rate

Proportion non-smoker + Proportion smoker x smoker

loading

A revised A/E analysis was then conducted using the smoker/non-smoker differentiate

rates applied to the exposure records by smoker status, and based on this the knots

for the graduation were adjusted to achieve a result close to 100% A/E (smoker/non-

smoker combined) for each of the age groups.

Selection

The graduation of the data was done using all durations exposure and claims. The

taskforce felt that this provided the largest exposure in order to obtain a smooth and

reliable graduation. Based on the A/E analysis, experience at the early durations was

then examined to investigate selection effects.

For mortality a two year selection effect was evident. Selection factors chosen were

40% in first year of policy issue and 20% in second year. For females the selection

effect on a count basis in year 0 of the policy was higher than that for males, 55%,

whilst in the second year it was the same. However, on an amounts basis it appeared

to be the same. The taskforce felt that using the same factor for males and females

was adequate.

For mortality with riders a similar result as mortality was evident and therefore the

same selection factors were applied.

For TPD the selection effects were slightly stronger than for mortality, 45% in year 0 and

30% in year 1. Note however that the volume of TPD data is not large and therefore

the selection pattern was not very clear. There is evidence for a longer selection

period, five years, but the observed pattern is volatile and therefore the taskforce felt

using a two year period was warranted until more data was available.

For trauma business there was no observable selection effect apart from a 30% factor

in first year of policy issue. The taskforce felt that this is mainly driven by the three

month waiting period applying to most trauma policies.

The taskforce could not find any evidence to suggest that selection factors varied

substantially by age. i.e. A/E ratios for policies at duration 0 and 1 on the graduated

rates with the proposed selection adjustments did not vary significantly by age and

there was no observable trend that selection effects either increased or reduced with

older ages at entry versus younger ages at entry.

Acceleration versus Standalone

For TPD and Trauma business the graduated rates are based on combined

acceleration and standalone versions of the product. Less than 10% of the TPD

exposure and 25% of the trauma exposure is on standalone basis. The attached

tables show A/E ratios by version for each of these products compared to the

graduated rates.

For TPD the A/E analysis would indicate standalone business has better experience

than accelerated products, although based on a small volume of data. For trauma

similar results are shown for males, although for females standalone claims appear to

run at 10% higher than accelerated products.

Given the volume of data and the uncertainty around why there should be a

difference, the taskforce is not recommending any factor to apply to the tables by

product type.

TPD Occupation Class

Although data was provided for TPD exposure and claims to split by occupation class,

the taskforce did not undertake to attempt to derive occupational rating factors. The

volume of claims for the heavier occupation classes was too small to derive reliable

conclusions.

Amount vs Count

The graduated rates are derived by a claim count basis. The attached tables

provide an analysis by claim amount versus the graduated rates.

For mortality, by amount there appears to be a stronger selection effect than by

count, but the difference disappears for duration 5+, and there is some evidence that

by amount results are worse than by count at the longer durations. The additional

selection effect does not follow any discernible trend, i.e. by amount experience

appears to be 20% lower than by count for each of the first five years after policy

issue, and then the effect disappears.

For death with rider, a similar effect as per death only is apparent, although the

difference is more in the order of 10% for first 5 policy years..

For TPD, amounts weighted experience appears worse than on a count basis by 10%

for all durations, and significantly worse at longer durations.

For trauma there is some evidence of worse experience for larger sums insured, but it

is minor and appears to impact female experience more than that of males.
