Tony’s career in the real estate industry spans over 30 years, from 1979 when he joined Bay of Plenty Real Estate in Tauranga as a salesperson specialising in placing home purchasers into their first homes. Alan Dickson Licensed Real Estate Salesperson (REAA 2008)

Alan joined Associated Realty in 2000 after previous careers in secondary education, life insurance and dairying. Since then he has experienced the full cycle of the property market as it recovered from the lows of the late 1990’s through to the boom market of 2005-07 and the recession of 2008-09, with a patchy recovery in 2010. During the rising market of 2002-06, Alan was heavily involved with the development of Papamoa Junction from acquisition of the original greenfields to sale of the developed sites. Industrial leasing and investment sales are the main fields of activity in the current market. In his spare time, Alan is involved in target rifle shooting as secretary of the Te Puke Rifle Club and has represented New Zealand overseas in 300 metre and long range disciplines. Adrian has been involved in the commercial real estate industry for nineteen years and has been the Principal of Associated Realty for the last thirteen years.

In his spare time, he is a keen early morning runner, enjoys travelling and is an avid reader. In this issue, we look at how the Industrial market is faring in Tauranga, both in terms of land sold for development, premises that have been leased and also initial yields indicated by the most recent sales evidence. In our opinion, the industrial sector of the overall property market has been the one that has been the most impacted since the downturn became evident in early 2008. The amount of sales evidence of vacant industrial sites in the Tauranga region since the beginning of 2008 is small and with the higher level of yields now compared to early 2008, our conclusion from this is that in general terms land values are now at a lower level than in early 2008 and our estimate of the decrease since then is some 15-20%. Our analysis of the more recent evidence is scheduled below :

With respect to the take up of available industrial premises, there has since 2008 been an increase in the supply of accommodation due to tenants vacating premises or closing businesses. We anticipate that through 2012 there will be some downward pressure on rentals as Landlord’s compete to secure and retain tenants. The latter is particularly important in the present economic climate for the protection of asset value. Our analysis of the available evidence from recent new leases that have been negotiated indicates a range of $57.50 - $110.00 per square metre for workshop/warehouse/storage space and $115 - $180 per square metre for office/showroom space.

AS DETAILED IN ThE LAST ISSUE OF ASSOCIATED NEWS, ThE 2010 BUDgETINTRODUCED ChANgES to apply from the 2011/2012 income year disallowing depreciation deductions for buildings with an estimated useful life of 50 years.A one-off transitional rule (section DB 65) has been introduced to provide relief in respect of fit-out of commercial buildings acquired before the 2011/2012 income year which had not previously been recorded and depreciated separately from the building. The transitional rule provides that the owner of the fit-out can claim a deduction for up to 15% of the building’s adjusted tax book value calculated at 2% straight-line per annum until the building is disposed of.Note that this claim is not classified as depreciation, and there is no further deduction of any remaining balance in the fit-out pool allowed if there is ultimately a loss on disposal. Neither will there be any recovery income if proceeds exceed the written down value of the fit-out pool at time of sale.

To be eligible for the deduction:

n The taxpayer must have acquired the commercial building before 2011/2012 income year.

n Depreciation deductions have been allowed on the building for the 2010/2011 income year and the building has not been disposed of.

n Commercial fit-out had not been separately depreciated if the fit-out was acquired at the same time as the building.

n No deduction has been allowed on the building under any provisions in the Income Tax Act 2007 for the income year.

ExAMPLE:Company ABC acquired a warehouse on 1 April 1999 for $1 million. Items of commercial fit-out within the building were not separately identified and depreciated at the time the building was acquired. Twelve months later a refurbishment of the warehouse was completed. The refurbishment was itemised and depreciation was applied to the various items of commercial fit-out. At the end of the 2010-11 income year the adjusted tax book value of the warehouse is $640,000 and the adjusted tax book value of the associated commercial fit-out is $64,000. The starting pool value is: • (15% × 640,000) − 64,000 = $32,000 The annual deduction, assuming that the building is held for the 2011-12 income year is: • $32,000 × 2% × 12/12 = $640

You will recall from our last article that IRD issued an exposure draft (ED 0140) expressing the view that the taxpayer is unable to retrospectively split out the fitout after the building has been depreciated as one single asset. We do not agree with IRD’s view and submissions have been made accordingly. At the date of writing this article, IRD had not responded to the submissions.

ThE ChRISTChURCh EARThqUAKE has taken a significant toll on the people of Canterbury and the people of New Zealand. Local financial and economic costs to continue to run and will do so for some time. Personal and emotional costs, while tricky to measure, are surely beginning to run near the top of the all time list for New Zealand in as far as disaster events.

There have also been significant downstream effects for many people nationally. For commercial property owners in quake hit Christchurch the economic implications have been dramatic. Cases of inadequate insurance, uncertainty and ongoing wrangling around insurance, and in extreme cases no insurance, have driven some owners to the wall and for others turned a very favourable situation into a dire one.

On top of this, legal issues as between owners and tenants have been, in many cases, fraught with difficulty as the parties jostle for position in what has already often been a tough time for both parties.

For local Tauranga commercial property owners the events in Christchurch have brought into focus issues of the unthinkable happening. The misfortune of Christchurch has served as a warning and certainly in the course of my work there has been an apparent heightened awareness among those with commercial property investment. Insurance policies long left collecting dust have been reviewed and updated, and properties, that for age or otherwise might be at risk, have become a priority in owner’s portfolios.

What it has also served to do for local owners is to bring into consideration the earthquake strengthening review programme currently being undertaken by the Tauranga City Council. The Council, as most owners will be aware, is reviewing all local buildings built prior to 1976 and passing assessment as to whether they meet minimum baseline earthquake strength requirements. (The exact details of how that scheme works and relevant engineering assessment requirements are readily available from Council and most local engineers.)

As the scheme rolls out in earnest, and as building owners are required to complete works, the relationship of landlord and tenant, as with the Christchurch situation, comes under the microscope.

It would be fair to say that the most common forms of lease do not adequately deal with the external third party of Council so significantly, and usually over a period of time, affecting the lease relationship. Landlords obviously have

the vested interest in security of income and a tenant with the opposing inherent interest of quiet enjoyment and undisturbed use of the property.

From a commercial owner’s point of view there is no need to panic about existing leases where the issue is not explicitly dealt with. From my experience most cases are being dealt with constructively and positively by the parties in the absence of explicit legal direction in the lease. Mutually beneficial negotiation is occurring more often than not. There are rare cases of resolution not being reached. In that case the parties and their respective advisers will have to go through due process.

Our advice to clients has simply been that if there is the opportunity, whether in an existing lease, or in a new lease, to contractually deal with the earthquake assessment issue. No sets of facts will be the same. Some premises may have already been assessed; some may not have been reported on; others may have been given the all clear; others may have had major concerns raised in relation to them.

From an owner’s point of view and from our perspective as advisers, the main thing sought to be achieved is certainty to ensure that if there are issues around earthquake strengthening during the term of the lease, the parties have put their mind to that issue in advance and, as best they can, dealt with it before the lease gets underway. I know within our office there are a range of precedent clauses to deal with the earthquake issue. Some very landlord favourable, some very tenant favourable, but most adaptations quite neutral in an attempt to get the fairest possible outcome should the earthquake strengthening problem become relevant to a certain lease.

It is certainly not possible in an article of this length to talk about the specific terms of those clauses, though suffice to say, if you are a commercial owner in the process of dealing with your lease in any way whatsoever, raise it with your solicitor or other property adviser. Some time now spent dealing with the problem may avoid significant headaches down the track.

If there is a positive for commercial property owners to come out of Christchurch, it can only be the valuable lesson it has provided for the rest of the country. That is to be forward thinking and particularly so on issues that are now well highlighted like the earthquake strengthening programme being undertaken by the Tauranga City Council.

I would strongly urge Tauranga property investors to heed those lessons.
