1. EXECUTIVE SUMMARY The Alaska Health Care Commission (“AHCC”) engaged Milliman to compare Alaska’s pharmaceutical reimbursement and underlying drivers to those in certain other states. The comparison states are Washington, Oregon, Idaho, Wyoming, and North Dakota.

We find that for all payers combined, Alaska’s pharmaceutical reimbursement is 1% higher than the comparison state average. Results vary by payer, though. For commercial and Medicare payers, Alaska payment rates are higher than the comparison state average by approximately 1% and 2%, respectively. Workers’ Compensation payment rates are also higher in Alaska, by approximately 17%, while Medicaid rates are 2% lower. TRICARE and Veterans Administration (“VA”) are both on national schedules so they have the same amounts for each state. Other key results from the analysis include:

• Commercial dispensing fees for Alaska are similar to the comparison states, while Medicare and Medicaid dispensing fees for Alaska are higher than all comparison states.

• North Dakota and Wyoming have the lowest portion of population in urban areas, yet have the most pharmacies per capita. Comparatively, Alaska has the least pharmacies per capita, but its portion of urban population is higher than three of the five comparison states: Idaho, North Dakota and Wyoming.

2. RESULTS For this report, we define drug reimbursement to be the full amount that providers may collect for a given drug, commonly called the “allowed amount.” This consists of the negotiated or scheduled ingredient cost for the drug plus the dispensing fee. These allowed amounts include member-paid amounts such as co-pays, co-insurance, and deductibles, as well as payments from the insurer (or government entity). The states in this analysis do not charge sales tax for drugs. These allowed amounts do not consider rebates that occur retrospectively after the point of sale. Rebates are not part of the claims data or reimbursement terms analyzed, and therefore are not considered in this analysis. Due to the different components of utilization for pharmaceuticals such as drug units, number of scripts and days supply, all allowed amounts analyzed in this study are expressed on a per metric unit basis, including dispensing fees. Three sets of drugs were analyzed in this study:

1) 20 specialty drugs

2) Top 50 generic drugs

3) Top 50 brand name drugs

AHCC provided the list of specialty drugs. The top generic and brand name drugs were determined from commercial and Medicare claims data for Alaska based on the number of scripts. We then compared allowed amounts per unit in Alaska to those in the comparison states for all three sets of drugs. The comparison was done separately for each payer type analyzed including commercial, Medicare, Medicaid, TRICARE, VA, and Workers’ Compensation. With the exception of commercial and Medicare, reimbursement terms were used to determine allowed amounts for each of the payers. These terms are current as of the beginning of 2012. For Medicaid, these terms are for fee-for-service claims and not managed Medicaid. Medicare, through Part D coverage, is similar to commercial in that a single set of reimbursement terms does not exist since each insurer negotiates its own terms with providers. Therefore, we determined average allowed amounts for commercial and Medicare from drug claims databases. The commercial database contains 2010 data, and the Medicare database has 2011 data. The charges in these databases were not trended to estimate reimbursement differences for 2012. Detailed information for each drug, payer type and state is included in Appendix A. Average allowed amounts are provided with and without dispensing fees.

Relative Reimbursement by Payer Type across States

Table 2.1 below shows drug allowed charge relativities by state and payer type. This table is based on aggregate data across all three of the drug lists. The table is calibrated so that the average across the five comparison states for each payer is equal to 100%. As an example, the 102% shown for Alaska Medicare indicates that Medicare reimbursement in Alaska is equal to 102% of the average Medicare reimbursement in the five comparison states.

When reviewing these results, it is important to note the following:

• They are based solely on the 120 drugs identified for the study and may not be reflective of results for all drugs.

• They do not consider rebates and other settlement amounts since those are not part of the claims data analyzed or reimbursement terms used.

• The Medicaid and Workers’ Compensation generic drug reimbursement terms for several states utilize a combination of Wholesale Acquisition Cost (“WAC”) schedules and maximum allowable cost (“MAC”) schedules (the Medicaid and Workers’ Compensation terms for all states are provided in section 4). The MAC schedules were not available, but the WAC amount for the majority of generic drugs analyzed produces such a large discount off the Average Wholesale Price (“AWP”), use of the WAC with a small margin is considered a reasonable estimate of the impact of the MAC. Since the amount of the margin is highly variable by drug, a simplifying assumption was made of using the WAC without a margin.

The drug-level exhibits in Appendix A provide the AWP and WAC by drug and the considerably different amounts for some generic drugs can be seen (e.g., Lisinopril has an AWP of $1.13 and WAC of $0.09). The commonly accepted relationship of AWP equaling 120% of WAC applies only to brand name drugs, and not generic drugs.

As can be seen from the results in Table 2.1:

• For all payers combined, Alaska’s relative reimbursement is 101% of the average for the comparison states.

• Alaska’s results for commercial and Medicare are similar, at 101% and 102%, respectively, of the comparison state average. Being at a level close to the comparison states is not unexpected. Drug reimbursement differs from non-drug (e.g., hospital and physician) since the majority of retail pharmacy contracts cover multiple states. This results in negotiated reimbursement that is more consistent between states.

• Results for Medicaid and Workers’ Compensation are much more variable since they are defined separately by each state and not driven by market competition like commercial and Medicare. For example, Alaska recently lowered its Medicaid reimbursement down from a level that was higher than each of the comparison states. The new terms, while now paying less for ingredient costs, pay dispensing fees that are more than twice the old terms.

• TRICARE and VA use national schedules, resulting in the same allowed amounts for all six states.

Relative Reimbursement by Payer within States

Table 2.2 below shows the relative allowed amounts within each state by payer. As with Table 2.1, this table is based on aggregate data for all three drug lists. Instead of reading this table across rows, it should be read down each column. This table shows, for a given state, the relative reimbursement for each payer as compared to other payers in that state. For example, average commercial fees are 95% of the all-payer average in Alaska. By comparison, Washington’s average commercial reimbursement is 97% of the average statewide reimbursement in Washington. The 95% and 97% values cannot be compared to conclude that commercial reimbursement in Washington is higher than in Alaska. These values can only be compared between payers within their own state.

1) The payer weights are based on national Rx expenditures data from CMS. When reviewing these results, it is important to note the following:

• Rebates are not part of the analysis since they are not part of the claims data or reimbursement terms analyzed. Medicaid typically has very large rebates (in some states, additional supplemental rebate contracts); therefore, the Medicaid results in Table 2.2 will be overstated when compared to other payer types.

• Commercial results are based on 2010 claims data, and Medicare on 2011 claims data. We have not adjusted commercial and Medicare results to estimate 2012 reimbursement levels. The reimbursement terms for the remaining payers are current as of the beginning of 2012.

As can be seen from these results:

• Workers’ Compensation is consistently the highest payer in each state, with the exception of North Dakota. Workers’ Compensation results also vary the most between states with Medicaid next in the amount of variation.

• The TRICARE and VA relative reimbursement varies now by state since they are being compared to the total for all payers in that state.

• VA results clearly show it as the lowest payer for each state by quite a large margin. This is a much larger difference from the other payers than was expected, but, as indicated in section 4, the VA amounts are based on a publicly available nationwide schedule.

Reimbursement Movement toward Average Acquisition Cost (“AAC”)

The pharmaceutical industry is currently undergoing fundamental changes to how reimbursement is defined. For quite some time, the majority of drug reimbursement was based on the AWPs. Some other bases were also used, such as WAC, but AWP use was predominant.

Due to ongoing issues and concerns with AWPs, many payers are moving away from this methodology. It is expected that many will move to an Average Acquisition Cost (“AAC”) basis. This new metric is intended to represent drug costs more accurately. While no national AAC schedule is available yet, several states have already adopted an AAC methodology for their Medicaid reimbursement. It is expected that more will be moving to AAC soon.

3. REIMBURSEMENT DRIVERS When considering reimbursement drivers, it is important to note that the basis of competitive pharmaceutical reimbursement is very different than for other health care services such as hospital and physician. Instead of setting reimbursement by area or local provider, retail pharmacy contracts frequently cover multiple states. This structure minimizes area-specific factors that would have a much larger impact on other health care services. The result is competitive reimbursement for commercial and Medicare payers that is more consistent among states as shown in Table 2.1. Reimbursement for the other payer types is either set by the state and varies more, or is on a nationwide fee schedule (e.g., the VA). The reimbursement drivers impacting all of these payers are examined in this section.

Dispensing Fees

Table 3.1 shows dispensing fee as a percentage of total cost by payer and state.

• For commercial, Alaska’s dispensing fees as a percent of total cost are similar to most comparison states.

• For Medicare and Medicaid, Alaska has dispensing fee percentages higher than all comparison states. Alaska Medicaid is notably higher than all other states, with only Idaho and Oregon within a 4.4% difference. North Dakota, Washington and Wyoming Medicaid dispensing fee percentages are approximately 1/4th of Alaska.




• For Workers’ Compensation, the Alaska and Idaho reimbursement terms do not identify a separate dispensing fee, so the amount shown is 0%.

Note that Appendix A provides drug-level average allowed amounts with and without dispensing fees.

Pharmacies per Capita

Table 3.2 shows pharmacies per 1,000 residents by state:

Alaska’s pharmacies per capita are lower than any of the comparison states, with Oregon and Washington the next closest. Interestingly, North Dakota and Wyoming have the most pharmacies per capita although they are the two least populated states. These two states also have the lowest percent of their population in urban areas, as indicated in table 3.3:

Although considered the more geographically remote state, more of Alaska's population resides in urban areas than three of the comparison states. While it would be expected that Alaska having less pharmacies per capita would drive up reimbursement, having a larger portion of the population in urban areas may lend itself to more chain pharmacies (e.g., WalMart) being utilized. Chain pharmacies typically negotiate on a multi-state basis making reimbursement more comparable between states. This comparability is clearly shown in Table 2.1 with the similarity in Alaska’s commercial and Medicare reimbursement to other states. Additional Factors

Additional factors not examined in this report (either due to information not being available by state or the factors having a minimal impact) may also contribute to reimbursement differences, such as:

• Mix of retail and mail order prescriptions by state. Due to the typically lower dispensing fees and higher discounts for mail-order prescriptions, increased mail order utilization may decrease average drug reimbursement.

• Proportion of chain versus non-chain pharmacies. While information was not available by state, the percent of population in urban areas shown in table 3.3 suggests Alaska may have a proportion of chain pharmacies similar to the comparison states.

Other factors. Pharmacist salaries, cost of living, and other factors.

4. METHODOLOGY This section describes the methodology used to develop the results in Section 2. The top 50 generic and top 50 brand name drugs were determined based on the number of scripts from two databases:

1) 2010 Thomson Reuters MarketScan™ commercial database, and

2) 2011 Medicare Part D Milliman proprietary database.

The MarketScan™ database contains detailed claims data for commercially insured individuals. The data is submitted by large employer groups and health plans. As a compilation of many payers’ data, our results reflect the average payment level for payers in the data, weighted by the volume of data. The payers included vary from market to market.

Although the MarketScan™ and Medicare Part D database contain large portions of the commercial and Medicare claims, respectively, they do not contain 100% of their populations. Adjustments were made to each data set to estimate utilization levels for the full populations. The MarketScan™ and Medicare data were then combined and the top drugs determined.

Although both top 50 lists are based on a combination of commercial and Medicare data, each population is well represented within the lists. If looking at the top drugs for commercial data only, 84% to 92% of those drugs are represented in the combined top 50 lists. For Medicare, 64% to 74% are represented. All of the top ten drugs from each population are also contained in the combined lists. Data was pulled by National Drug Classification code (NDC) and then summarized to the drug level (e.g., Abilify). The number of NDCs mapped to a given drug varied from three to over 200. NDCs vary by drug strength and manufacturer (for generic drugs). All remaining calculations were done using the drug-level results. NDC-level information is not provided in the analysis. For each drug, we summarized the following:

• Commercial allowed charges. The mean, median and 80th percentile of commercial allowed amounts in each state based on the 2010 MarketScan™ data. The allowed amounts are defined as the total price of the drug which includes dispensing fees. Table 4.1 contains a summary of total allowed dollars for pharmaceuticals in the MarketScan™ data by state.

We have not adjusted these charges to estimate changes in reimbursement levels since 2010. To ensure sufficient credibility in the data, we did not use results for any NDC with fewer than 10 claims in the database.

• Medicare allowed charges. Medicare Part D does not use standard reimbursement terms like other Medicare services. Part D coverage is provided through carriers that negotiate terms with providers; therefore, Part D 2011 claims data were used to determine average allowed charges by drug. As with commercial data, Medicare charges have not been adjusted for estimated reimbursement differences since 2011.

• Medicaid allowed charges. We used Medicaid reimbursement terms by state. Most state terms are still based on AWP-based reimbursement, although that may be changing soon (as indicated above). Table 4.2 provides a summary of the Medicaid reimbursement terms and simplifying assumptions made.

• TRICARE allowed charges. TRICARE uses a single, national schedule to pay for drugs; therefore, TRICARE amounts do not vary by state.

• VA allowed charges. Similar to TRICARE, VA uses a single, national schedule, so its amounts also do not vary by state.

All reimbursement terms for Medicaid, TRICARE, VA and Workers’ Compensation were publicly available. All amounts from those terms, and the average allowed amounts from the MarketScan™ and Medicare databases, were converted to a per drug metric unit basis, including dispensing fees. This conversion accounted for the different components of pharmaceutical utilization such as drug units, number of scripts and days supply, and kept everything on the same basis for calculations. Development of Summary Results

The drug-level information was summarized to the payer and state level. To ensure a consistent comparison of payer and state results, a single utilization distribution was used that was based on:

1) MarketScan commercial data that was the combination of drug utilization (i.e., total units) for all six states being analyzed, and

2) Only used the drugs where average charges were available for each payer and each state.

The state-level results were then combined to perform a state comparison. Results are shown as a percentage of the average across the five, non-Alaska, comparison states. The average of the comparison states is calculated as an arithmetic mean, weighting each state equally. Finally, the payer-level results were combined within a state to perform a payer comparison. The All Payers total is based on a weighted average of the relative ratios for each payer in each state. Weighted averages across payers are based on the relative expenditures in the CMS 2010 National Rx Expenditures (http://www.cms.gov/NationalHealthExpendData/25_NHE_Fact_Sheet.asp). We have included the detailed summaries by drug, state, and payer in Appendix A.

5. LIMITATIONS AND CONSIDERATIONS Any opinions expressed in this report are solely those of the authors.
