CEO, Edelweiss Asset Management Limited
Dear Investors and Advisors, “Corrections don't cost you. It's the way you handle them that does.” It's amazing how the conversations around markets can change so quickly, and whether it is social media, blogs, or any advisor forums, the most common word I seem to hear these days is “correction”. The word correction of course poses the standard set of questions about macros, valuations, the India story, 2008, and the best one being, “Are we in a bubble?” It's a funny question, because every time we have a small correction, there is a tendency to clutch our heads, and say, “We should have never done this, it was all wrong in the first place.” The truth is everything that corrects is not a bubble bursting, but rallying markets do lead to their share of bubbles. An interesting team discussion later, we put down what we thought were the 5Cs of an investing bubble. The first C is that bubbles are creamy, at some level they appeal to the greed in an individual. There are some basic laws of financial gravity and bubbles often challenge those, for instance, the ability to earn much superior returns than fixed income with the same risk profile and consistency. One of the important questions to ask ourselves, and I think corrections truly test this, is that what returns do we actually need – what is enough to meet our own definition of manageable risk. For instance, in the context of new investors who have just invested in fixed deposit, perhaps the risk profile of an aggressive hybrid fund is not correctly suited, when the more conservative, but still tax efficient, equity savings fund category exists. The second C is that bubbles can offer a strange kind of consistency, which is hard to replicate. Taleb has a beautiful theory about consistency called the “Turkey Theory”. The Turkey is a bird in US tradition that is typically fed all year – in some sense it is the happiest animal in the world. And then one day, on Thanksgiving in November, it is slaughtered. Excess consistency – like the turkey – can carry tail risk. Consistency and tail risk is very important to understand and evaluate in the context of very high yield fixed income for instance, where accruals are consistent but funds are subject to tail risk. A third C is that bubbles thrive on complexity and stories and narrative are more attractive, often than hard facts. Frothy markets do create complex structures and confusing products, and it is important to peel those layers of complexity. Narrative also leads to heightened return expectations and sometimes, just going back to simple data points – like the 10 year return on the NIFTY, inflation, basic GDP growth – helps us anchor back to reality. A fourth aspect of bubbles is they are popular, prone to what I call the cocktail party syndrome. When a large number of people invest in a concept, whatever it may be, it is a natural motivation for hordes to flock. The truth is what may be sustainable at a certain size becomes too big to fail at another size, and if there is one lesson from 2008 that I remember is that if something becomes too big to fail, it often does. Capacity is very important to watch for particularly in segments like mid and small cap funds, because liquidity does dry up in certain market conditions, leading to sub-optimal outcomes in the case of redemptions. Finally, bubbles are subject to cuteness, particularly around communication. One of the big temptations in frothy markets is that the tendency to stretch the boundaries of risk, whether it is credit, market cap range or anything else, which is why at Edelweiss AMC we have constantly talked about the importance of True to Label funds. For instance, arbitrage funds are meant to take arbitrage risk, with the balance 35% being vanilla fixed income. If they venture into large credit or duration views, without adequate communication, they are delivering higher returns at the cost of cuteness. I'll end by saying that a lot of conversation about markets tends to be focused on forecasts, around predicting the onslaught of a correction. The truth is, predicting corrections is a bit like predicting World Wars. The sample size is small and the outcomes large, and preparing rather than predicting is an easier outcome. Understanding what drives bubbles can cause us to prevent bubbles from occurring in our portfolio, and being insulated from them bursting. On a lighter note, one of my favorite lines from advertising is Airtel's “Har ek friend zaroori hota hai!” Relax, keep doing the basics and remember, “har ek correction bhi zaroori hota hai”.
Regards,Radhika

• Post GST regime implementation, the Government has revised down duty
drawback rates from 7% to 2% while allowing input tax credit along with
continuation of older incentives such as MEIS and ROSL. This was revised on
October 31st but was net-net resulting in a 200 bps hit on margins of textile
importers.
• Post lobbying to the ministry, the Government has revised up MEIS from 2% to 4%
towards the end of Q3FY18 which will lead to similar incentives to pre-GST regime.
However, for 2 months as incentives were lower, all textile exporters profitability
was affected.
Key trends to monitor
Consumption (adjusted for base effect): Volume growth of consumer staples and
2Ws and top line of consumer durable players posted double digit growth after
many quarters. However, adjusting for weak base of DeMon (on two year CAGR),
volume growth remained moderate. These are close to or even below pre DeMon
levels. The trend in same needs to be closely monitored going ahead.
Slowing wage bill growth: Private sector wage bill stood at mere 7% (mid-teens pre
De-Mon). This remains subdued despite low base of DeMon last year. While this
augurs well for corporate profitability, it could weigh on domestic consumption and
household ability to leverage.
Rising interest costs to weigh on PSU banks' profitability: India's 10-year bond yield
has risen by ~100bps in past six months. This, along with high credit costs, hurt PSU
banks' profitability this quarter. While banks are protected to an extent, our rough
calculations suggest that a 50bps rise in interest rates would result in INR200bn loss
on PSU banks' books.
Hardening commodity prices: Commodity prices remain elevated, denting gross
margins of manufacturing companies (cement, 2W, etc). Rising gross profit margins
(despite subdued demand) was one of the key reasons for high stock returns of
cement, 2W and agrochemicals in past three years. This could thus weigh on
performance of some of the sectors going ahead. However, it would be partially
offset by strong earnings of commodity companies.
Earnings, Finally it's here!
Q3 FY18 saw a decent earning growth both at the Nifty level and a broader market
level. Nifty Earnings grew at 7%. BSE- 500 earnings growth has been ~11%.
Favourable base effect, Global tailwinds, Revival in Domestic Consumption,
Government led Capex have been the common theme across commentaries.
Biggest benefactors of these were Metals and Mining (PAT growth 50%), Consumer
Staples (PAT growth 21%), Auto Ancillaries (PAT growth 26%).
Pharma, Telecom, Textiles, Public Sector Banks have all been dragger. Of which
Public Sector banks have alone clogged in a loss of about Rs. 180 billion, dragging
the overall PAT growth. Higher Provisions and Treasury losses have led to weak
earnings growth. BSE-500 PAT growth (ex-Financials) is about 14%.
Building Materials and Cement Industry produced mix bag of results. Slower growth
in Building Materials segment disappointed as the shift from unorganized to
organized is happening gradually. For the Cement Industry, on one hand, input costs
rose and on the other sales volume finally saw momentum.

Sectoral Trends
Auto Ancillaries Display Strong Growth Across All Parameters
• Auto Ancillaries have benefited from growing demand in Commercial Vehicles,
domestically and globally. Also, Tyres continued to be benefit from anti-dumping
duties levied.
• Auto Ancillaries sector will significantly contribute to BSE 500 sector going forward
as numbers for CV and Class 8 truck orders continue to remain robust.
Textiles- Strong Headwinds have pressurized the Financials
• Higher Cotton Prices, Rupee Appreciation and Drawback of Duty after
introduction of GST impacted Textile Sector negatively. Competition from Vietnam,
Bangladesh, Turkey have added the pressure.

The objective of the Scheme is to generate returns through a combination of dividend income and capital appreciation by investing primarily in a well-diversified portfolio of Value Stocks. Value Stocks are those stocks, which tend to trade at a lower price relative to their fundamentals (i.e. dividends, earnings, sales, etc.) and thus considered undervalued by investors. They have attractive valuations in relation to earnings or book value or current and/or future dividends. However, there is no assurance that the investment objective of the Scheme will be realized and the Scheme does not assure or guarantee any returns.

HOW TO READ A FACTSHEET
Fund Manager : An employee of the asset management company such as a mutual fund or life insurer, who manages investments of the
scheme. He is usually part of a larger team of fund managers and research analysts.
Applicaon Amount for Fresh Subscripon : This is the minimum investment amount for a new investor in a mutual fund scheme.
Minimum Addional Amount : This is the minimum investment amount for an exisng investor in a mutual fund scheme.
Yield to Maturity : The Yield to Maturity or the YTM is the rate of return ancipated on a bond if held unl maturity. YTM is expressed as an
annual rate. The YTM factors in the bond's current market price, par value, coupon interest rate and me to maturity.
SIP : SIP or systemac investment plan works on the principle of making periodic investments of a fixed sum. It works similar to a recurring
bank deposit. For instance, an investor may opt for an SIP that invests Rs 500 every 15th of the month in an equity fund for a period of three
years.
NAV : The NAV or the net asset value is the total asset value per unit of the mutual fund aer deducng all related and permissible expenses.
The NAV is calculated at the end of every business day. It is the value at which the investor enters or exits the mutual fund.
Benchmark : A group of securies, usually a market index, whose performance is used as a standard or benchmark to measure investment
performance of mutual funds, among other investments. Some typical benchmarks include the Niy, Sensex, BSE200, BSE500, 10-Year Gsec.
Entry Load : A mutual fund may have a sales charge or load at the me of entry and/or exit to compensate the distributor/agent. Entry load is
charged at the me an investor purchases the units of a mutual fund. The entry load is added to the prevailing NAV at the me of investment.
For instance, if the NAV is Rs. 100 and the entry load is 1%, the investor will enter the fund at Rs 101.
Note: SEBI, vide circular dated June 30, 2009 has abolished entry load and mandated that the upfront commission to distributors will be paid
by the investor directly to the distributor, based on his assessment of various factors including the service rendered by the distributor
Exit Load : Exit load is charged at the me an investor redeems the units of a mutual fund. The exit load is deducted from the prevailing NAV
at the me of redempon. For instance, if the NAV is Rs 100 and the exit load is 1%, the redempon price would be Rs 99 Per Unit.
Modified Duraon : Modified duraon is the price sensivity and the percentage change in price for a unit change in yield
Standard Deviaon : Standard deviaon is a stascal measure of the range of an investment's performance. When a mutual fund has a high
standard deviaon, its means its range of performance is wide, implying greater volality.
Sharpe Rao : The Sharpe Rao, named aer its founder, the Nobel Laureate William Sharpe, is a measure of risk-adjusted returns. It is
calculated using standard deviaon and excess return to determine reward per unit of risk.
Beta : Beta is a measure of an investment's volality vis-à-vis the market. Beta of less than 1 means that the security will be less volale than
the market. A beta of greater than 1 implies that the security's price will be more volale than the market.
AUM : AUM or assets under management refers to the recent / updated cumulave market value of investments managed by a mutual fund
or any investment firm.
Holdings : The holdings or the porolio is a mutual fund's latest or updated reported statement of investments/securies. These are usually
displayed in terms of percentage to net assets or the rupee value or both. The objecve is to give investors an idea of where their money is
being invested by the fund manager.
Nature of Scheme : The investment objecve and underlying investments determine the nature of the mutual fund scheme. For instance, a
mutual fund that aims at generang capital appreciaon by invesng in stock markets is an equity fund or growth fund.Likewise, a mutual
fund that aims at capital preservaon by invesng in debt markets is a debt fund or income fund. Each of these categories may have subcategories.
Rang Profile : Mutual funds invest in securies aer evaluang their creditworthiness as disclosed by the rangs. A depicon of the mutual
fund in various investments based on their rangs becomes the rang profile of the fund. Typically, this is a feature of debt funds.
