DEBT

Market Review

As expected RBI cut Repo Rate by 25 bps to 6% in the policy meeting on 2nd August, 2017 factoring in the large drop in inflation prints. The decision was based on a clear understanding that upside risks to inflation had either reduced or not materialized to the extent expected. The decision was further boosted by the negative output gap trends seen recently. Interestingly the tone of the policy was balanced making future policy action data dependent. However RBI continues to maintain cautious stance on future inflation path highlighting trends that could push inflation higher. RBI maintained that with the base effect fading away, inflation is likely to move higher. Moreover impact of 7th Central Pay Commission (CPC) and state farm loan waivers will definitely have a bearing on inflation in times to come. For the medium term, RBI reiterated its focus on keeping headline inflation close to 4% on durable basis. Another important event that took place was the dividend given to government by RBI was almost half of what it gave last year.

RBI highlighted that cost of demonetization led to spike in deposits for banks which parked their excess Liquidity with central banks. At an average of 2-2.5 lakhs crores daily, RBI paid the banks closer to 6% annualized for the money. This dented RBI's income to a great extent.

Moreover cost of printing new notes dented RBI's surplus by ₹ 8000 crores approximately.

Also a substantial amount of RBI's income comes from holdings in foreign assets and since January INR has strengthened by about 7% which further reduced RBI's income. Another notable factor was the CPI inflation that was released during the month. July CPI inflation came in at 2.36% Year on Year and core inflation came in at 3.81% which makes us believe that inflation trajectory is on course for a reading of 4-4.5% by March 18 including the impact of central government HRA. This is something RBI has been highlighting till now and proves their conservative stance while cutting rates after a pause of 9 months. Even GDP numbers released during the month threw a surprise. The Q1 FY 2017-18 headline growth numbers undershoot the general expectations marking a flat growth of 5.6% as seen in Q4 FY 2016-17. Deceleration was predominantly on account of slowdown in manufacturing activity contributed by weak demand, weak exports and possibly destocking ahead of GST implementation.

Outlook

RBI also shifted its focus on transmission of monetary policy which it feels has not been entirely satisfactory. Thus RBI has instituted a study group with the perspective of improving monetary policy transmission and also to explore linking of the bank lending rates directly to market determined benchmarks. On liquidity RBI noted that persistent systemic surplus since demonization which had been further amplified by front loading of government expenditure in Q1FY FY 2018. RBI intends to increase ceiling for Market Stabilization Schemes (MSS) from current INR 1 Lakh crores to INR 2.5 Lakh Crores. It also could initiate circular on Triparty Repos to improve liquidity in the corporate bond market. Looking at the latest GDP numbers and sluggishness in investment demand, listless private consumption spending, poor export performance suggest that government spending like in FY17 would be one of the key growth drivers.

Market Review

Markets consolidated post a broad uptrend started in December 2016. Well-distributed &

normal monsoon rains, GST collection numbers brought cheers and positive bias. Decent

GST collection of ₹ 92,238 crores for the very first month and limited destocking indicated

smooth transition to GST. Few pockets of trade like rural wholesale remain impacted. Market

reacted to SEBI restrictions on trading in 331 companies. RBI's data suggests limited direct

gains from demonetization as 99% of banned currency was duly returned.

EQUITY

RBI cut the policy repo rate by 25 bps while keeping its tone neutral. Rate cut decision was

backed by the continuous deceleration in inflation data. Index for Industrial Production (IIP)

posted negative (0.1%) for June-17 versus print of 2.8% for May-17 due to GST related

disruption. On inflation front, July-17 CPI inflation accelerated to 2.4% post printing 1.5% in

June-17. WPI inflation increased and printed 1.9% for July-17 against 0.9% for June-17.

Multiple headwinds impacted GDP which slipped below 6% levels and printed 5.7% for

Q1FY18.

Sector-wise indices – For month of August-17, Consumer Durables and Oil & Gas indices

outperformed and returned 7.5% and 7.0% respectively. IT and Healthcare indices

underperformed the market during the month returning (-3.6%) & (-7.4%) respectively.

Capital flows

FIIs were net sellers in the equity to the tune of ₹ 14,293 crores (USD 2.2 billion) in August

2017. Cumulative, FIIs bought equity worth ₹ 24,359 crores (USD 3.7 billion) from

September-16 to August-17 and DII bought equity worth ₹ 92,591 crores (USD 14.1 billion)

for the same period. (As of 31st August 2017, Source: SEBI) (August 2017 Avg. 1 USD = INR

63.97).

Outlook

The Kharif sowing is down 0.6% YoY and Monsoon is normal as on August-17. This year's

monsoon is far better than the previous year in terms of total and spatial distribution. This will

keep food inflation well below the RBI's target in the medium term as the monsoon continues to

improve and proceeds normally.

Rising of rural economy, improvement in rural consumption demand is expected to be a major

theme for FY2018 supported by a gradual revival of rural income levels and business activities

post GST implementation. Continued government focus on connectivity and power

infrastructure would go a long way in helping rural economy recover.

GST has disrupted consumption demand and growth of various industries in the near term, but

it will drive large scale benefits for the government, corporates as well as consumers in the

long term through improvement in accountability and elimination of inefficiencies. Higher

compliance and increase in tax net would help broad economy over period of time as tax rates

may moderate over time. Customers are expected to gain from lower prices as the benefits of

efficient system are passed on. Simplification of tax structures through GST along with the

reforms pertaining to land, labor, infrastructure sector and modification in FDI policy could

also contribute to sustainable growth over medium term.

Improving fiscal situation, lower inflation rate, simplified tax structure and rising interest in FDI

corroborate fundamental stability of the economy which augurs well for long term equity

investing. Global factors including commodity price movements, protective economic

policies of the developed world governments and expected change in monetary policy stance

of global central banks are key factors which may have a bearing on capital flows going ahead.

Application Amount for Fresh Subscription: This is the minimum investment amount for a new investor in a mutual fund scheme

Asset allocation: Investment of certain proportions of a portfolio in different assets classes like Equity, Debt, Gold etc..

Asset allocation for Equity: The allocation is based on industry classification and not any separate sector classification.

AUM: AUM or assets under management refers to the recent / updated cumulative market value of investments managed by a mutual fund or any investment firm.

Benchmark: A group of securities, usually a market index, whose performance is used as a standard or benchmark to measure investment performance of mutual funds, among other investments. Some typical benchmarks include the Nifty, Sensex, BSE200, BSE500, 10-year Gsec.

Beta: Beta is a measure of an investment’s volatility vis-a-vis the market. Beta of less than 1 means that the security will be less volatile than the market. A beta of greater than 1 implies that the security’s price will be more volatile than the market.

Entry Load: A mutual fund may have a sales charge or load at the time of entry and/or exit to compensate the distributor/agent. Entry Load is charged at the time an investor purchases the units of a mutual fund. The entry load is added to the prevailing NAV at the time of investment. For instance, if the NAV is Rs 100 and the entry load is 1%, the investor will enter the fund at Rs 101.

Exit Load: Exit load is charged at the time an investor redeems the units of a mutual fund. The exit load is reduced from the prevailing NAV at the time of redemption. The investor will receive redemption proceed at net value of NAV less Exit Load. For instance if the NAV is Rs 100 and the exit load is 1%, the investor will receive Rs 99.

Expense ratio: The expense ratio is the annual fee that funds or ETFs charge their unit holders. It expresses the percentage of assets deducted each fiscal year for fund expenses.

Fund Manager: An Employee of the asset management company such as a mutual fund or life insurer, who manages investments of the scheme. He is usually part of a larger team of fund managers and research analysts.

Maturity profile: Maturity is a term defined with respect to Debt Instruments which have fixed maturities after which they cease to exist on payment of the principal and the stipulated interest. A fund's profile consisting of the allocation of the value of assets in terms of percentage and their time left to maturity respectively is called a maturity profile. It gives a summary of the breakup of the value of assets with different specified maturities.

Holdings: The holdings or the portfolio is a mutual fund’s latest or updated report statement of investments/securities. These are usually displayed in terms of percentage to net assets or the rupee value or both. The objective is to give investors an idea of where their money is being invested by the fund manager.

Minimum Additional Amount: This is the minimum investment amount for an existing investor in a mutual fund scheme.

Modified Duration: Modified duration is the price sensitivity and the percentage change in price for a unit change in yeild.

Nature of Scheme: The investment objective and underlying investments determine the nature of the mutual fund scheme. For instance, a mutual fund that aims at generating capital appreciation by investing in stock markets is an equity fund or growth fund. Likewise, a mutual fund that aims at capital preservation by investing in debt markets is a debt fund or income fund. Each of these categories may have subcategories.

NAV: The NAV or the net asset value is the total asset value per unit of the mutual fund after deducting all related and permissible expenses. The NAV is calculated at the end of every business day. It is the value at which the investor enters or exits the mutual fund.

Portfolio turnover ratio: Portfolio turnover is a measure of how frequently assets within a fund are bought and sold by the managers. This ratio measures the fund's trading activity, which is computed by taking the lesser of purchases or sales and dividing by average monthly net assets.

Portfolio Yield: Disclosure only required for Debt Funds.

Rating Profile: Mutual funds invest in securities after evaluating their creditworthiness as disclosed by the ratings. A depiction of the mutual fund in various investments based on their ratings becomes the rating profile of the fund. Typically, this is a feature of debt funds.

Sector allocation: Sector allocation may be defined as an allocation of funds in a certain percentage of the portfolio in different sectors of the economy.

Sharpe Ratio: The Sharpe Ratio, names after its founder, the Nobel Laureate William Sharpe, is a measure of risk-adjusted returns. It is calculated using standard deviation and excess return to determine reward per unit of risk.

SIP: SIP or systematic investment plan works on the principle of making periodic investments of a fixed sum. Its works similar to a recurring bank deposit. For instance, an investor may opt for an SIP that the invests Rs 500 every 15 of the month in an equity fund for a period of three years.

SIP Return: The SIP return calculation should be based on Rs. 10,000 invested every month. Returns would be 1 year, 3 year, 5 year, 7 year etc.

Standard Deviation: Standard deviation is a statistical measure of the range of an investment’s performance. When a mutual fund has a high standard deviation, its means its range of performance is wide, implying greater volatility.

Tracking error: Tracking error is the difference between a portfolio's returns and the benchmark or index it was meant to mimic or beat. Tracking error is sometimes called active risk.

Yield to Maturity: The Yield to Maturity or the YTM is the rate of return anticipated on a bond if held until maturity. YTM is expressed as an annual rate. The YTM factors in the bond’s current market price, par value, coupon interest rate and time to maturity.
