  • Economic review

2017 started on a broadly optimistic note with investors confident that the incoming US presidents policies would drive faster growth. PresidentTrump took office in January promising tax cuts, infrastructure spending and deregulation. However, by the end of the period investors had lostsome faith in the president's ability to deliver on his promises. Delays to the planned healthcare reforms in turn delayed progress on budget reformsin the House.

The US economy proved strong enough for the Federal Reserve (Fed) to tighten monetary policy, raising base rates by 25 basis points in bothMarch and June, to 1.25%. However, there were some disappointments on the economic data front towards the end of the period. Forward-looking activity indicators, such as those tracking the health of the manufacturing and consumer sectors, failed to build on the highs they achievedearlier in the year.

In the eurozone, political concerns dominated in the early part of the year with elections due in the Netherlands and France. These worries recededin the spring as the centre-right won the Dutch elections in March. Most importantly, centrist and pro-EU candidate Emmanuel Macron won aconvincing victory in the French presidential elections. His new party also won a significant proportion of seats in the legislative elections, raisinghopes that he will be successful in pushing forward his reform agenda. Economic data continued to be encouraging and European Central Bank(ECB) President Mario Draghi declared that the threat of deflation is over. This raised expectations that the central bank could scale back itsstimulus.

In the UK, the focus continued to be on the decision to leave the European Union. Prime Minister Theresa May triggered Article 50 in March, settingthe clock ticking on the two-year process. She then called a general election which saw her governing Conservative Party lose its parliamentarymajority. Economic data proved mixed with inflation moving higher and consumer spending starting to weaken.

The Bank of Japan revised up its assessment of the economy, using much more positive language than has been seen for several years. Evidencefrom the latest quarterly Tankan survey clearly indicated growing confidence among Japanese corporates. Meanwhile, a decision taken by the rulingLiberal Democratic party in early March has enabled Prime Minister Abe to continue as the partys leader for another term, if he wishes.

The broadly improving global growth backdrop was positive for a number of emerging markets, including Korea and Taiwan. In Korea, Moon Jae-Inwas elected president in May, replacing Park Guen-Hye who was formally impeached in March. In China, macroeconomic data remained firmsupported by stimulus, despite selective measures to deleverage the economy towards the end of the period. Among emerging European markets,a referendum on constitutional changes in Turkey, including the imposition of an executive presidential system, was passed in April. After somedelays Greece passed its second bailout review, allowing for the release of its latest loan tranche, which covers upcoming debt redemptions.

    Equity market review

Global equities posted strong positive returns for the six-month period. The MSCI World index returned 11.0% in US dollar terms (source:DataStream). Eurozone markets were among the top performers, led by Spains Ibex 35. The receding political worries and better economic datahelped, although the huge liquidity provided by the ECB also played a role. The MSCI EMU index returned 9.1% in euros and 18.0% in US dollars(source: DataStream). The euro strengthened versus the dollar over the six months, helped by stronger growth and a less dovish outlook from theECB. Despite waning optimism over the new administrations pro-growth agenda, the US S&P 500 still notched up a positive return of 9.3%(source: DataStream). Japans Topix index returned 7.4% in yen terms and the UKs FTSE All-Share returned 5.5% in sterling (source: DataStream).

The improved global growth environment and weaker US dollar also helped to support emerging markets. The MSCI Emerging Markets indexreturned 18.6% in US dollars (source: DataStream). However, the falling oil price weighed on commodity-driven markets such as Russia. OPECextended its oil production cuts in May 2017. However, prices continued to drop, with US shale producers seemingly able to adapt their businessesto lower oil prices.

    Bond market review

In government bond markets, UK gilts were supported as a slowing economy and Brexit uncertainty made the safe haven asset more attractive. USTreasuries also performed relatively well, particularly towards the end of the period. European government bonds saw more volatile performance.Concerns over the French presidential election caused yields to spike and prices to fall, with Italy seen as a candidate for contagion given thepolitical situation there. However, once the election result was largely secured, investors returned to both markets.

In credit markets, US credit markets outperformed their European peers. US credit had greater scope to outperform after the good performance ofEuropean credit in 2016, following the ECBs decision to add corporate debt to its quantitative easing portfolio.

    Outlook

Schroders economists continue to forecast global growth at 2.9% this year after 2.6% in 2016. Looking into 2018, global growth is expected tostabilise at 3% with modest downgrades to developed markets offset by a small upgrade to Japan.

Meanwhile, we are passing the peak in inflation globally with the turn in commodity prices. Headline inflation rates are now expected to decline asthe increase in energy prices fades from the annual comparison. The UK may prove to be an exception to this trend as weaker sterling is likely topush inflation higher. Schroders economics team has trimmed the 2017 inflation forecast to 2.4% from 2.7% to reflect lower oil prices and subduedcore inflation.

    Investment Managers Report

  • In terms of monetary policy, for the US, Schroders economists still expect the Fed funds rate to rise to 1.50% by end 2017. Moving into 2018, theFed is expected to tighten further as fiscal policy supports economic growth and with US core inflation rising modestly, policy rates are expected toend 2018 at 2%.

In comparison, interest rates are expected to be kept on hold in the UK, Japan and eurozone. Moreover, the ECB is assumed to begin to taper QEfurther in 2018.

Within emerging markets, there is further policy accommodation expected in Brazil and Russia this year. Despite the divergence in monetary policybetween the US and key developed markets, the US dollar is expected to be stable with a weakening bias. It has declined around 5% in the firsthalf of 2017, following its very strong appreciation over the past two years.

    Fair Value Pricing

In accordance with the provisions of the current prospectus, fair value pricing may be implemented to protect the interests of the Companysshareholders against market timing practices. Accordingly, if a Fund is primarily invested in markets that are closed for business at the time the Fundis valued, the Directors may, during periods of market volatility and by derogation from the provisions above under Calculation of Net Asset Valueper share, cause the Fund Administrator to allow for the Net Asset Value per share to be adjusted to reflect more accurately the fair value of theFunds investments at the point of valuation.

The level of adjustment is based upon the movement in a chosen surrogate up until the point of valuation, provided that such movement exceedsthe threshold as determined by the Directors for the relevant Fund. The surrogate will usually be in the form of a futures index but might also be abasket of securities, which the Directors believe is strongly correlated to and representative of the performance of the Fund.Where an adjustment is made as per the foregoing, it is applied consistently to all classes of shares in the same Fund.

During the period under review, fair value pricing was applied to 18 Funds. The Directors, however, reserve the right to extend the implementation offair value pricing in respect of other Funds whenever they deem it appropriate.

    Swing Pricing Adjustment

A Fund may suffer dilution of the Net Asset Value per Share due to investors buying or selling Shares in a Fund at a price that does not reflect thedealing and other costs that arise when security trades are undertaken by the Investment Manager to accommodate cash inflows or outflows. In order to counter this impact, a Swing Pricing mechanism may be adopted to protect the interests of Shareholders of the Fund. If on any ValuationDate, the aggregate net transactions in Shares of a Fund exceed a pre-determined threshold, as determined and reviewed for each Fund on aquarterly basis by the Management Company, the Net Asset Value per Share may be adjusted upwards or downwards to reflect net inflows and netoutflows respectively.

The net inflows and net outflows is determined by the Management Company based on the latest available information at the time of calculation ofthe Net Asset Value per Share. The Swing Pricing mechanism may be applied across all Funds. The extent of the price adjustment will be set by theManagement Company to reflect dealing and other costs. Such adjustment may vary from Fund to Fund and will not exceed 2% of the original NetAsset Value per Share.

The swing pricing mechanism has been applied to the Companys Funds since 12 January 2009.

On 30 June 2017, the last working day of the period under review, swing pricing adjustment was applied to Schroder ISF QEP Global Active Value,Schroder ISF Global Equity, Schroder ISF Global Bond, Schroder ISF Korean Equity, Schroder ISF Latin American, Schroder ISF QEP Global ESGand Schroder ISF Taiwanese Equity.
